It's done by a photo editing system(I'm not sure which one, but Carbon could tell you). You record one part first(usually the bass), then build onto it.

Alright, there are a few ways to accomplish it.  The functionality is commonly referred to as PIP or "Picture in Picture".

In that past, I've used iMovie for it and a long long time ago, I downloaded some special utility to do it with an old version of WMM.  A lot of people use Sony Vegas and I'm thinking of changing over to it... if I don't get a mac as our next production machine.

For iMovie, basically you can drag the clip onto another clip and it gives you the option.  A trick I've seen is that you first publish the movie as a black screen then add a pip box and publish.  After that you add the movie back to imovie and add another box and repeat.  Basically you add one box at a time until you achieve the results you want.  I hear that Sony Vegas is much better.

I like to use Blender... It's not exactly a video editor, it's a 3D model creation. However for an Open Source 3D Model creation it's been highlighted as an incredible program. Google Code camp even got a crack at it and really advanced it's abilities.

Even though it's for building 3D Models, the program design allows it to step out beyond just that function. You can take a plain line it up with the camera and split the plain to make individual video materials to simulate the PiP affect. You can build a 3D space of your imagination and set certain surfaces to be a video material and more.

Only catch though with the program is you have to have a strong understanding in how to build 3D models. If you don't and rely to much on presets like 3DMax/Maya/Vue gives you will just not like Blender.

I've tried doing what Seishou outlines here before. Just a few precautions I'd like to add:

1. Watch the frame rate on Blender. Your sound will be off-sync if your rendered video ends up being faster than the recording.

2. Be prepared to wait. Rendering takes a long time.

3. You don't actually have to use planes. The Blender Video Sequence Editor can do exactly what you're looking for. Forget the last two points I just made and take a look at this.

I realize that won't make any sense if you aren't familiar with blender. I've used Blender for years now for 3d animation and know my way around it.  Maybe I'll make a video tutorial when I have the time.
